At present, the Fed Funds Target Rate is 1.75%, the IOER rate is 1.75% and the Fed Funds Effective Rate is 1.69%. Given this structure, you can see why all banks with the ability to leave balances at the Fed do so in order to receive the higher rate. In theory, if the fed funds rate were to climb above the IOER rate, firms would withdraw reserves and lend them to other financial institutions at that higher rate. But that increase in the supply of reserves available for loans would then push the fed funds rate back down to the IOER level. If the fed funds rate were higher than the IOER, then a bank wanting to lend would earn more interest on the fed funds market than by lending to the Fed at the IOER. The large demand for fed funds would then force the fed funds rate down. The Fed funds rate is a market-driven interest rate determined by the supply and demand of excess reserves, and the IOER is a policy rate set by the Federal Reserve. While the Fed has 100% control over the latter, it has only limited influence over the former. The IoER is just a component of the interest rate paid on reserves. Reserves are set at 10% of loans so anything over 10% is considered excess. In exchange for holding reserves the bank meets regulatory requirements and can also participate in the fed funds market, or the interbank lending market.
